Assignment is when an option buyer chooses to exercise a contract, which results in the seller receiving an obligation: If it’s a CALL → seller must sell shares If it’s a PUT → seller must buy shares Assignment only happens to the seller (the option writer). Exercise is what the buyer initiates. 🧠 Key Differences Term Who Triggers What Happens Exercise Buyer Uses contract rights Assignment OCC + Brokers Seller allocated obligation So: Buyer = exercise Seller = assigned 🔄 What Actually Happens (Mechanics) When a buyer requests exercise: The request goes to their broker Broker sends it to the OCC (Options Clearing Corporation) The OCC: Allocates proportionally across brokers Randomizes within each broker A seller ends up assigned 🎯 Who Gets Assigned? Random among all open short contracts, but: Not “truly random” — technically: Step 1: Allocation Among Brokers Based on how many short contracts each broker holds. Example: Broker A has 40% of open shorts Broker B has 60% OCC allocates ~40% to A, ~60% to B. Step 2: Random Inside Broker Within each broker’s pool of short positions: True randomness Not based on account size Not FIFO Not based on price Not based on margin 🕒 Timing: When Assignment Can Occur American Style (Most US Equities) Can be exercised any time Not just expiration Yes, early assignment is possible European Style (Index Options like SPX) Only exercised at expiration No early assignment ever 📅 Expiration Day Time Windows (Critical!) Sellers (Short Options) Your ability to manage/close positions ends at 4:00 PM ET. Buyers (Option Holders) They can submit exercise requests after 4 PM: Up to 5:30 PM ET Depending on broker/OCC This means sellers can get assigned AFTER they thought they were safe. 🌙 After-Hours Risk Stock prices can move after 4pm due to: Earnings Guidance changes News releases Macro announcements A buyer who sees a good move after 4pm may exercise, causing: Assignment to a seller Even if end-of-day price looked safe 💰 Why Would Someone Exercise Early? Common reasons: 1) Dividends (Huge factor) Call buyers exercise early to capture dividends. Seller loses shares Seller misses dividend 2) Almost Expired, Deep ITM Extrinsic value approaches zero → no reason NOT to exercise. 3) Early Profit/Loss Hedging If the buyer wants shares NOW. 🧮 Intrinsic vs Extrinsic — Drives Exercise Behavior Value Meaning Intrinsic Value How far ITM it is Extrinsic Value Time value, volatility, premium beyond intrinsic Buyers rarely exercise early if the option has meaningful extrinsic value. 📦 High-Level Assignment Outcomes If You’re SHORT A CALL You may be: Forced to sell stock If you own 100 shares → Covered call (clean) If you don’t own shares → Naked call (very risky) If You’re SHORT A PUT You may be: Forced to buy stock At the strike price At 100 shares per contract 🏦 Margin & Cash Requirements Assigned on a Short Put: Need cash OR margin capacity If not → margin call risk Assigned on a Short Call (Naked): Need to go buy shares in the market (at possibly a much higher price) 📈 After Hours Assignment Impact Example Stock closes at $100 You’re short a 100 put Buyers have until 5:30 PM At 4:30 PM, earnings drop to $95 → Buyer exercises → You are assigned → Your effective purchase price ≠ closing price
